Banks have a lot of different business units, and management would like to be able to evaluate each business unit as an independent profit center. This would allow the bank, for example, to compare the performance of its residential mortgage unit to its credit card unit. But there’s a problem. The bank’s treasury department manages the liability side of the balance sheet and therefore incurs interest expense, while the bank’s business units make loans that generate interest income.Thus, how do you evaluate the profit of the treasury department if it has no interest income? And how do you evaluate the profit of a business unit (e.g., commercial lending) if that unit incurs no interest expense? This is where funds transfer pricing comes into play. Funds transfer pricing is the process of allocating the cost of funds (interest expense) to business units and allocating interest income (from loans, credit cards, etc.) to the treasury department. This permits each business unit to be treated as an independent profit center. To determine the cost of funds for different business units, the treasury department would create a cost of funds curve (FTP curve) that represents the current costs of raising funds. For example, let’s say a bank paid $940 for a corporate bond with a face value of $1,000. The value of this bond will fluctuate on a daily basis as interest rates change. But what if you want to know the maximum loss the bank could expect to have on the bond in the next 6 months, with a 90% confidence level? Let’s say you perform an analysis and find that the VaR for the next 6 months at a 90% confidence level is $200. In the repo market, organizations sell securities with an agreement to repurchase them at a higher price in the future (in many cases, they agree to repurchase the securities the next day).The seller of the securities is known as the repo side, whereas the buyer of the securities is known as the reverse repo side.The repo side is essentially executing a secured borrowing, while the reverse repo side is lending funds on a short-term basis. The repo market is usually highly liquid and the cost of borrowing is low. This makes it a popular way to raise short-term funds. The repo term can be for a single trading day or multiple days; in some cases, it doesn’t have a set term.Single trading day = overnight repoMultiple trading days= term repoNo set term = open repoThus, if a bank has securities (e.g., Treasury bills) but it needs cash today, it can sell the securities with an agreement to repurchase them the next day. Accounting principles are the rules and guidelines that companies must follow when reporting financial data.
A mortgage-backed security (or an asset-backed security) can be divided into different tranches so investors can invest according to their risk appetite. When this is done with mortgages it’s called a collateralized mortgage obligation (CMO). When this is done with other types of debt (student loans, corporate debt, auto loans, etc.) it’s called a collateralized debt obligation (CDO). Each tranche has different schedules for the return of principal, coupon rates, and the allocation of prepayment. If you’re concerned about default, you would invest in a tranche with a higher repayment priority. The Z-tranche (or Z-bond) is the riskiest because it receives cash flows last. The CMO/CDO structure generally results in more predictable cash flows for investors because they can choose a tranche based on their desired level of risk.Here’s an example of how this works:1. A loan originator, such as a bank, makes loans2. The loan originator sells the loans to a special purpose entity (SPE), which is a separate entity (the SPE is usually set up as a trust)3. The SPE then sells debt securities (notes or bonds, called “investor certificates”) to investors. The cash inflows these investors will receive from the debt securities come from the cash inflows of the underlying assets (in this case, loans)4. The debt securities are classified into various tranches based on (a) repayment priority and (b) credit risk (a senior tranche has a higher repayment priority and less risk). A security that is structured in tranches is a “multi-class” ABS (as opposed to a “single-class” ABS where all investors have the same claim on the underlying pool of assets) 5. A ratings agency assigns a rating to the notes/bonds based on (a) the quality of the underlying assets, (b) the securitization structure, and (c) the result of stress tests6. The loans are usually serviced by a subsidiary of the loan originator.
